That was a conscious decision of the film-makers. They felt a scaly dragon wouldn't appear to be very huggable, so they went with fur. It's appropriate because Elliot behaves much like an oversized puppy in the film.

All dragons are different. Especially since they aren't
real they can be anything. I see why you may have thought
that because many dragons have scales that people talk
about and draw but no, not all dragons have scales.

And, yes, that is really fur on Elliot.
