Description
Inugamis ('dog god' ) probably have one of the saddest back stories of any of the Youkai (traditional Japanese monsters).Though there is some regional variation in the story, they tend to follow like so:
They begin their lives as normal dogs. It is said that if their master wants to seek revenge against an enemy, they will take the dog and bury it in the ground up to its neck. Then they will place out some food just beyond the dog's reach. To add insult to injury, sometimes the owner will tell the dog that its suffering is nothing compared to theirs. Once the dog either starves to death or reaches its peak of hunger, the owner will cut off the head with a bamboo saw, which, needless to say, would be very painful. (Hence, the floating head) Doing so releases its spirit, turning it into an Inugami.
The master (inugmi-mochi) can easily control their inugami by offering it its greatest desire: food. Even though the owner may get their revenge, they may be forever haunted by their Inugami, because of their cruel treatment [link] .
No, that's not a wolf's head. It's based off of a Shikoku-Inu, the smallest, native breed of Japanese dog.

Why did ancient Japanese folk insist on worshipping the undead?

I love Inugami lore many many variations to the story. The one i read states, that the summoner sacrifices his/her life in exchange the inugami will carry out their act of "Righteous Vengeance" by wiping out the family that did the deed to harm or brought dishonor.
Truely sad. But i love your picture very kool yo! ^_^

Inu = Dog
gami = ghost.
Really cool, though! The design is simular to that from the Persona games, which used the same dog's head for it.
